Is it possible to setup an email server without a domain name?

No. Then you wouldnt have the @domain name part.

What about if he uses the .local, won't it work for outgoing emails.

It wont work. .local is not the same as @gmail or @hotmail. It will not work. You need the domain to be registered and you need to have SMTP and PoP services setup for that domain. Just using a home server to try and send emials without a domain or anything setup will not work.

I have setup Exhchange Server to send messages to the WWW without a domain name, you just cannot receive messages from the email adress.

Say your exchange domain was "server.local" and your username joeb the message would appear to be ent from "joeb@server.local"
