i know it stands for sony/philips digital interface, but what does it do? is there a big difference in quality?

most definetly there is a huge difference. its the optical connection. You notice with home stereos that surround sound can only be output from device to device through this optical connection. Which is by far more superior then several cables like pc surround sound.
